1. Correct, if your are using a sanding sealer. (I don't, I seal with shellac.)
2. I don't, but it might be something you want to do on this early build.
3. I prefer alcohol.

I have never tried water though.
Sunburst: When you say you seal with shellac, you sand, then seal with shellac, then ... what?
macjansson: what does "+1" mean?
I did a trial this morning, and what some of the sites say--that there's blotching--is what I found. Was that your experience?

The +1 just means I agree previous post on the alcohol. I now see it could easily be confused with some measure when it comes to the dye
Without any form of seal there is sometimes blotching, the top seems to be more prone to this as it's softer wood. On the back you get a mush nicer result; flamed.
I follow the Siminoff instructions and the back always turns out nice but the top is more tricky to get right.
Don't bother sanding past 320. However, after you think your finished do your staining and take a good look at it again. I thought I had a flawless sanding job until I got a couple of coats of sealer on.......I just finished my first Saga kit. I'm on my 9th coat of laquer and it is looking pretty good. I followed the Siminoff instructions and the guitar finishing instructions from StewMac.
Ask 10 folks how to do something and some days around here you'll get 12 different responses; I'll add this video to the mix.
